Calculating savings from closing a car loan early

Got a bonus, sold some gold or simply want to be debt-free sooner? Paying off part or all of your car loan early can save real money, but only if you understand the charges and choose the right option. This guide explains car loan prepayment and foreclosure, with a worked example, the costs to check and the paperwork after closure.

Prepayment vs foreclosure

  • Part-prepayment means paying a lump sum towards the principal while the loan continues. You then either keep the same EMI and finish earlier, or keep the same end date and pay a lower EMI.
  • Foreclosure (also called pre-closure) means paying the entire outstanding principal and closing the loan before the tenure ends.

Why paying early saves money

Interest is charged on the outstanding balance. In the early months most of your EMI goes towards interest; later, more goes towards principal. Reducing the balance early cuts the interest on every remaining month. Our guide to how EMI is calculated shows this split in detail.

A worked example

Take an ₹8 lakh car loan for 5 years at 9.5 percent (illustrative). The EMI is about ₹16,801. After 24 EMIs, the outstanding principal is about ₹5.25 lakh, and you would still pay about ₹80,300 in interest over the remaining 36 months.

Now you prepay ₹2 lakh:

OptionWhat happensRemaining interestInterest saved
No prepayment36 more EMIs of ₹16,801About ₹80,300—
Keep EMI, cut tenureAbout 22 more EMIs of ₹16,801About ₹29,100About ₹51,200
Keep tenure, cut EMI36 EMIs of about ₹10,395About ₹49,700About ₹30,600

Keeping the EMI and shortening the tenure saves the most. Reducing the EMI is useful if you need breathing room in your monthly budget. Subtract any prepayment charge from these savings before deciding.

What charges apply?

RBI rules bar lenders from charging foreclosure or prepayment penalties on floating-rate term loans taken by individuals for non-business purposes. Most car loans in India, however, are fixed-rate, and lenders may charge for prepaying those. Charges vary widely:

  • Some lenders allow prepayment only after a lock-in, such as 6 or 12 EMIs
  • Charges are often a percentage of the amount prepaid or the outstanding principal, sometimes lower as the loan ages
  • Some limit the number of part-prepayments a year
  • GST applies on top of the charge

Your loan agreement and Key Fact Statement list the exact charges. If you are not sure whether your rate is fixed or floating, read fixed vs floating interest rates.

When prepaying makes sense

  • You have spare money beyond a solid emergency fund (ideally several months of expenses)
  • Your loan rate is higher than what your savings safely earn after tax
  • The prepayment charge is small compared with the interest saved
  • You plan to sell or exchange the car and need the hypothecation removed

When to think twice

  • It would empty your emergency savings
  • You have costlier debt, such as credit card dues or a high-rate personal loan; clear that first
  • The loan is close to its end and most of the interest is already paid
  • The charges wipe out most of the saving

How to foreclose your car loan, step by step

  1. Ask for a foreclosure statement from the lender's app, website or branch. It shows principal, interest up to the closure date and charges.
  2. Pay the exact amount by the date shown, through an official channel only. Never pay into a personal account.
  3. Cancel the EMI mandate (e-NACH or ECS) so no further debit happens.
  4. Collect the closure documents: the loan closure letter, NOC and Form 35.
  5. Remove hypothecation from the RC at the RTO, and update your insurance. Our guide on removing hypothecation from the RC walks you through it.
  6. Check your credit report after a month or two to confirm the loan shows as closed.

Prepay or invest the money?

There is no single right answer. Prepaying gives you a guaranteed "return" equal to your loan rate, with no risk. Investing may earn more over time, but returns are not guaranteed and may be taxed. Many borrowers split the difference: they keep an emergency fund, prepay a part of the loan, and continue regular investments. If your car loan rate is high and your other savings earn less after tax, prepaying usually wins.

Frequently asked questions

Does foreclosing a car loan hurt my credit score?

Closing a loan properly does not hurt your record of on-time payments. Your score may move slightly because your credit mix changes, but a closed loan with good repayment history remains a positive.

Can I prepay through a new loan?

Yes. A balance transfer closes your current loan with a new lender at a lower rate. Compare the total cost first.

How long does the NOC take?

It varies by lender, from a few days to a few weeks. Keep the foreclosure receipt safe until you have it.

How can EzyLoan help?
